1.2 The Mechanism of FOMO (Fear of Missing Out)
FOMO = Fear Of Missing Out. The neural mechanism, roughly:
- Seeing others make money / prices explode → the brain's reward circuit (dopamine system) activates, as if "not buying equals losing money".
- Loss aversion stacks on top: the brain encodes "money not made" as "a loss" — and the pain of loss is stronger than the pleasure of an equal gain (see Part 2).
- Herd instinct: humans are social animals; following the herd was a survival strategy in ancient times — in trading it is the bag-holding strategy.
The result: you abandon every entry rule and buy at the emotional peak (≈ near the price peak).
1.3 The Mechanism of Panic Selling
- A position at a loss → the pain of loss directly triggers the amygdala alarm (a real physiological response, not drama).
- Adrenaline surges → desperate to "escape the pain" → ignoring stop rules and structure, cutting near the market's bottom.
The one-line model:
FOMO (afraid of missing out) → chase the top and buy → pullback traps you → panic (afraid of losing it all)
→ cut at the bottom → bounce → FOMO returns
The way out: since this is physiology, don't count on "toughing it out with willpower". The correct approach is to use rules and tools to keep System 1 out of trading decisions (see Part 5, "Trading Discipline"): enter on plan triggers, exit on automatic stop orders, and always keep a preset "if…then…" in the account — let the contingency plan System 2 wrote while calm make the decisions System 1 would make while aroused.
2. Common Cognitive Biases: Definition, Scenario, Response
2.1 Loss Aversion
Definition: the psychological pain of a loss is about 2-2.5× the pleasure of an equal gain. The brain is far more sensitive to "losing" than to "gaining".
Trading scenario: holding a winner, you keep wanting to "pocket it" (afraid the profit flies away); holding a loser, you refuse to cut (afraid of "confirming the loss"). Result: small wins, big losses.
Response:
- Set the stop in advance and submit a limit stop order, so "cutting" becomes a system action instead of your in-the-moment decision.
- Use "sunk cost" thinking to remind yourself: how much this trade is already down is irrelevant to your next move; the only question is "at this price, do my rules say exit or not".
- Remember that a system with risk-reward > win rate still makes money (see the expectancy section of the Trading Plan article) — losses are the cost of business, not personal failure.
2.2 Anchoring
Definition: over-relying on the first piece of information received (the anchor) when judging, even when it is irrelevant now. Typical anchors: your entry price, the all-time high, someone else's price target.
Trading scenario:
- Bought at 60,000, it drops to 55,000 and you won't stop out because "I'll leave when it gets back to 60,000" — you are dating your own cost basis; the market does not care about your cost.
- Seeing "all-time high 100, now 80" and feeling it is cheap, ignoring deteriorating fundamentals — 80 is only cheaper than 100; it does not mean it is cheap.
Response:
- Write it into the trading plan: the stop and take-profit levels are decided solely by technical structure and the risk budget, never by my cost basis.
- Before ordering, ask yourself: "If I first saw this price today with no position, would I make the same decision at this level?" (in psychology, the "flat-position perspective" test)
- Hide the "average position price / floating P&L" display in your terminal — it is the strongest anchor source.
2.3 Confirmation Bias
Definition: only collecting and believing information that supports the view you already hold, ignoring or even arguing against contrary evidence.
Trading scenario: after going heavy long BTC, every piece of bearish news starts to look like "the bad news is priced in", every bearish headline reads as "whales shaking out retail"; the same candle reads as "a pullback buy point" to bulls and "a rebound sell point" to bears — conclusion first, evidence later.
Response:
- Before placing the order you must first write down the bear case (at least 3 points); if you can't, you haven't thought it through.
- During review, force a tally of "contrary signals I ignored": if a trade shows obvious contrary signals in hindsight, log it as a violation.
- State in the plan: trend judgments rest on objective data such as price and volume; news and opinions are background reference only.
2.4 Gambler's Fallacy
Definition: mistakenly believing independent random events are connected — "it rose 5 days straight, it must fall now" / "it fell 7 days straight, it must bounce".
Trading scenario:
- After 4 straight stop-outs, you size up the next entry: "I was wrong 4 times; probability says I'm due." — every entry is an independent event; the previous 4 failures do not change the 5th one's win rate.
- "It has fallen so much, it can't fall further" — price does not stop falling because it "has fallen a lot".
Response:
- Understand the basic property of probability: in a positive-expectancy system, losing streaks are normal variance; "revenge sizing-up" after a losing streak is the shortcut to bankruptcy.
- Replace intuition with data: write down "the probability of n consecutive losses = loss rate^n" (example: in a 40%-win-rate system, the probability of 6 straight losses ≈ 0.6^6 ≈ 4.7% — not rare at all).
- Strictly execute the "stop after 3 straight losses" rule — the stop is not about the market; it is because your System 1 has by then seized the decision wheel.
2.5 Disposition Effect
Definition: selling winners too early and holding losers too long ("sell winners, keep losers"). Same root as loss aversion; the most widespread selling bias among retail traders.
Trading scenario:
- Take +5% and run, calling it "locking in profit"; hold a −15% loser, calling it "it will come back eventually".
- The result is a terrifying win rate (70%+) while the account shrinks — because the average win (5%) is far smaller than the average loss (15%). This is exactly the real-world source of "Scenario A" in the Trading Plan article.
Response:
- Hard-code the exit rules: winners exit by trailing take-profit, losers by fixed stop — neither decided by "how I feel".
- Rule-ify the act of "selling" too: sell at the target, sell on a reversal signal, sell on the time stop; "feels about done" is not a sell condition.
- In reviews, track "average win ÷ average loss" and require ≥ 1.5; if the disposition effect drags it down, your exits are still emotion-driven.

Definition: after consecutive losses, abandoning the rules, sizing up, and trading frequently to "get it back" or "prove yourself". This is the number one psychological cause of account blow-ups.
Why it is dangerous:
Losing streak → anger/shame (amygdala takes over) → desperate to win it back → double the size
→ enter off-rule → lose again → anger escalates → size up again → … → one huge loss / blow-up, game over

3.2 Overconfidence After Winning
Definition: after a run of profits, crediting "luck" as "skill", ignoring position caps, scaling up leverage, and over-trading.
Why it is dangerous: after wins, dopamine runs high and System 1 fully takes over: you feel "my touch is hot lately", then hand back every prior profit plus principal on one "this feels safe" jumbo position.
Response (hard rules isomorphic to revenge trading):

Universal rule: at moments of violent emotional swings (euphoria / rage / fear / numbness), new positions are forbidden — no exceptions. However perfect the plan, it still needs an executor — make sure the executor is emotionally stable.
4. The Execution Problem: Why Knowing Isn't Doing
4.1 A Difficulty Model of Knowing vs Doing
Between "knowing" and "doing" lie three gaps:
Know (understand the principle) → Can do (fluent on demo) → Do (unchanged with real money) → Habit (unconscious execution)
Every layer is a chasm, and most people are stuck between "knowing" and "doing". The reasons:

- Replace judgment with data. Review each trade only for "was it compliant", not "did it make money" — shift attention from outcome to process, and execution drift becomes visible.
Give "violating but profitable" a clear label: it is the most dangerous kind of trade. It doesn't teach you "rules are useless"; it teaches you "violation pays" — enjoy that sugar a few more times and your system is finished. Suggest a mandatory 3-day stop for every violation, so the cost is felt.
5. How to Build Trading Discipline
Discipline is not "being more self-disciplined"; it is "leaving yourself no options".
5.1 The Rules Checklist (stick it beside your screen)

- Journal instead of replaying: do exactly one thing while resting — check the last 10 trades against the plan, tick or cross each, and find your violation pattern ("I always act on impulse during XX hours" → ban trading in that window).
5.3 Automated Trading: The Final Form of Discipline
If you have repeatedly verified that you "can't execute the plan", consider outsourcing discipline to tools:

Months 2-3: minimum real-money size (0.5% risk per trade); goal is still compliance
Months 4-6: 1% risk per trade; begin tallying the real win rate and risk-reward ratio
After 6 months: if EV is positive and compliance > 90%, consider sizing up
Most people who "have a system but it doesn't work" failed by going live in month 1, or never tracked their compliance rate. An untracked compliance rate means you don't know you are violating.
6. How to Review Your Psychological State
A journal with only prices and P&L is not enough — emotion is one of the most important variables in a trading system and must be measurable and reviewable.
6.1 Record a "Psychological State" for Every Trade
Add a group of fields to the journal template (see the Trading Plan article):

- Which trade "felt" the worst? (Find it; work backward to whether the position was too big or the rule unclear; fix accordingly)

Each month, tally in the format below (example, 30 trades):

How to read it: the higher the share of calm-state trades (compliance rate) and the closer their results to the strategy's expectation, the more your system is working as designed; the higher the share of emotional-state trades, the more the main source of losses is not the strategy — it is you.

At the end of each review, output one actionable "psychological rule" and add it to the plan's prohibition list:

- Observation: 4 of this month's 5 violations happened while scrolling my phone at 22:00-24:00.
- Psychological rule: no market watching or new positions after 22:00.

- Observation: after 2 straight losses, my position quietly doubled.
- Psychological rule: for any new position, recompute the position formula before ordering and screenshot it into the journal.
7. For Those Who Still Can't Do It After Reading This
If, having finished this article, you still loop through "chase the top → get trapped → cut the bottom → chase again", remember three things:
- You are not weak-willed; you are human. The neural machinery treats everyone alike — institutional traders don't survive on willpower either, but on process and tools.
- First cut your capital to a level where losing it doesn't hurt. Cross the "knowing → doing" gap at the lowest possible cost.
